Somewhere in your organisation right now, someone in marketing is pasting customer feedback into ChatGPT to write a campaign brief. Someone in finance is uploading a quarterly spreadsheet into Claude to generate a summary. A developer is using Copilot on a proprietary codebase that contains trade secrets. And someone in legal is feeding contract language into an AI tool to speed up a review.
None of them asked IT. None of them checked a policy. Most of them don’t think they’re doing anything wrong. They’re just trying to get their work done faster.
This is shadow AI, and it’s the most significant unmanaged risk in most enterprises right now.
What Shadow AI Actually Looks Like
If you were in enterprise IT between 2012 and 2018, you remember shadow IT. Departments buying SaaS tools on corporate credit cards without telling anyone. Marketing running their own CRM. Sales using a file-sharing service IT had never heard of. It was messy, but the damage was mostly financial – duplicate spending, integration headaches, the occasional compliance issue.
Shadow AI is different. The tools are often free or nearly free. An employee doesn’t need a procurement process to open a browser tab and start typing. And the risk profile is fundamentally worse, because shadow AI isn’t just about unauthorised software. It’s about corporate data flowing into third-party models with no visibility, no governance, and no way to get it back.
Consider what’s happening across a typical mid-to-large enterprise:
- Marketing drafts customer-facing emails using ChatGPT, pasting in CRM data, customer names, purchase history, and campaign strategies as context
- Finance uploads revenue projections and cost structures into AI tools to help build board presentations
- Legal pastes contract clauses – including client names, deal terms, and negotiation positions – into AI assistants to speed up review
- Engineering uses AI coding assistants on proprietary codebases, potentially exposing algorithms and business logic
- HR runs employee performance data through AI tools to help write reviews or identify patterns
- Sales feeds competitor intelligence and pricing strategies into AI to help craft proposals
Every one of these scenarios involves sending sensitive business information to a third-party system. And in most organisations, nobody’s tracking it.
The Scale of the Problem
A 2026 Compliance Week survey found that 83% of organisations are using AI tools in some capacity, but only 25% have a governance framework to manage that usage. That 58-point gap represents shadow AI. It’s not that companies don’t know AI is being used. It’s that they haven’t built the structures to manage how it’s being used.
The gap is even wider when you look at individual employees. Most workers using AI at work don’t think of themselves as making a security decision when they paste data into a chat interface. They think of it like using a search engine. But a search engine doesn’t ingest and potentially retain your proprietary data. An AI model might, depending on the tool and the terms of service.
Some organisations have tried to address this with outright bans. JPMorgan restricted ChatGPT access in 2023. Samsung banned generative AI after engineers uploaded proprietary source code. These bans generated headlines, but they rarely solve the problem. Employees just use personal devices or find workarounds. The AI goes underground, and the risk actually increases because there’s now zero visibility.
Why Shadow AI Is More Dangerous Than Shadow IT
Shadow IT was primarily a cost and efficiency problem. You’d discover that three departments were paying for separate project management tools, consolidate them, save some money, and move on. Annoying, but manageable.
Shadow AI creates three categories of risk that are qualitatively different.
Data Leakage and IP Exposure
When an employee pastes proprietary information into a consumer AI tool, that data leaves your control. Depending on the tool’s terms of service and data handling practices, it could be used to train models, stored indefinitely, or potentially surfaced in responses to other users. Even tools with strong privacy commitments have had incidents – OpenAI disclosed a data leak in March 2023 where some users could see other users’ chat histories.
For companies with genuine trade secrets – algorithms, formulas, unreleased product designs, M&A strategies – this is an existential risk. If your competitive advantage lives in proprietary data and someone feeds it into a model you don’t control, you’ve potentially given it away.
Regulatory and Compliance Exposure
If your organisation operates in financial services, healthcare, government, or any sector covered by GDPR, HIPAA, or the EU AI Act, shadow AI is a compliance nightmare. The EU AI Act, which is now being enforced, imposes specific obligations on organisations deploying AI systems, including transparency requirements, risk assessments, and documentation of AI-assisted decisions.
An employee in your compliance department using an unsanctioned AI tool to review customer complaints could be creating a regulatory violation without realising it. The tool isn’t on your vendor list. It hasn’t been through your security review. Its data processing terms haven’t been evaluated against your regulatory obligations. And there’s no audit trail showing that AI was involved in any resulting decisions.
Quality and Decision Risk
AI tools hallucinate. They generate plausible-sounding information that’s completely wrong. When employees use AI outputs to inform business decisions without validation, you’ve got decisions being made on unreliable foundations with no audit trail.
A finance team member who uses AI to generate a market analysis and presents it as their own research has created a decision artifact that looks authoritative but might be built on fabricated data points. A legal team using AI to review contracts might miss critical clauses because the model incorrectly classified them as standard language. Nobody knows AI was involved, so nobody applies the appropriate level of scrutiny.
What to Do About It
The worst response to shadow AI is pretending you can ban it. You can’t. Generative AI is too useful, too accessible, and too embedded in how people work now. Trying to ban it entirely just drives usage underground and eliminates whatever visibility you might have had.
The right approach is structured acceptance. Make it easy to use AI responsibly and hard to use it recklessly.
Build an Approved Tools List
Evaluate the major AI tools – ChatGPT Enterprise, Claude for Business, Microsoft Copilot, Google Gemini for Workspace – against your security and compliance requirements. Pick two or three that meet your standards and make them available to employees. Pay for the enterprise versions that offer better data handling guarantees. The cost of enterprise AI subscriptions is negligible compared to the cost of a data breach or regulatory fine.
Create Lightweight Usage Policies
Your AI usage policy shouldn’t be a 40-page document nobody reads. It should be a one-page guide that answers three questions: what data can you put into AI tools? Which tools are approved? And what do you do if you’re not sure?
A good starting framework:
- Green: Public information, general knowledge questions, writing assistance with non-sensitive content
- Yellow: Internal documents, non-regulated business data – use only with approved enterprise tools
- Red: Customer PII, financial data, trade secrets, regulated information – never use with external AI tools without specific approval
If you already have an AI governance framework in place, shadow AI management should plug directly into it. If you don’t, this is a strong reason to build one.
Give People Sanctioned Alternatives
People use shadow AI because it helps them work. If you take it away without providing an alternative, they’ll find a workaround. The organisations handling this well are the ones that say “use this tool, not that one” rather than “don’t use any tools.”
Enterprise versions of AI tools generally offer better data protection, admin controls, and audit capabilities. They cost money, but they’re far cheaper than the alternatives.
Monitor for Data Exfiltration
Your DLP (Data Loss Prevention) tools should be configured to flag when sensitive data categories are being sent to known AI service domains. This isn’t about spying on employees. It’s about catching accidental data exposure before it becomes a breach. Most modern DLP and CASB solutions can identify traffic to AI platforms and apply policies accordingly.
Who Owns This Problem?
In most organisations, shadow AI falls into a governance gap. IT security sees it as a data protection issue. Legal sees it as a compliance issue. Business units see it as a productivity issue. Nobody owns it entirely.
This is increasingly becoming the domain of the Chief AI Officer (CAIO) or the Chief Data Officer. Someone needs to own the end-to-end AI governance picture – from tool selection to usage policy to monitoring to incident response. IBM’s analysis of the CAIO role frames it as exactly this kind of cross-functional governance challenge.
If your organisation doesn’t have a CAIO or a CDO with AI governance in their remit, shadow AI management will continue to fall through the cracks. Consider whether the CDO function in your organisation needs to expand its scope, or whether a dedicated AI leadership role is warranted.
The Training Gap
Most employees using AI at work have received zero formal training on responsible AI usage. They learned to use ChatGPT the same way they learned to use Google – by experimenting. Nobody sat them down and explained data handling implications, the difference between consumer and enterprise tools, or what hallucination risk means for business decisions.
Organisations that invest in even basic AI literacy training see measurably better outcomes. Employees who understand why certain data shouldn’t go into AI tools are far more likely to follow policies than employees who are just told “don’t do this” without explanation.
The training doesn’t need to be extensive. A 30-minute session covering what AI tools do with your data, what your company’s approved tools are, and how to classify data sensitivity will address 80% of the risk.
Moving From Reactive to Proactive
Shadow AI exists because employees found value in AI tools before their organisations caught up with governance. That’s not surprising – the speed of AI adoption has outpaced every previous technology cycle. But the window for reactive management is closing.
Regulatory requirements are tightening. The EU AI Act is being enforced. Industry regulators in financial services and healthcare are issuing guidance on AI governance. Privacy-focused governance frameworks are becoming baseline expectations rather than aspirational goals.
The organisations that will handle this well are the ones that treat shadow AI as a signal, not a threat. Employees using unsanctioned AI tools are telling you something: there’s demand for AI capabilities that your organisation isn’t formally providing. Meet that demand with sanctioned tools, clear policies, and basic training, and shadow AI becomes managed AI.
Ignore it, and you’re sitting on a growing pool of risk that compounds every day. Your data is already out there. The question is whether you’re going to start managing it or keep pretending it’s not happening.
